Its an absolutely transcendent design that blends all the cutest parts from leeches, caterpillars and beetle larvae! (Oddly enough, not very wormy despite being named Worm)
but not all caterpillars have osmeteria. only larvae from the family Papilionidae (AKA swallowtail butterflies) have them.
as we may all know, caterpie will eventually evolve into butterfree, but if you look closely butterfree doesn't have a swallowtail.

so the red thing on caterpie's head in real life caterpillars is actually called an osmeterium, and it's a defensive organ that sprouts when papilionidae larvae feel threatened, so
